I have several swordtail fry being raised in a 2g tank. This tank has everything it needs. So my swordtail fry have been in there for 3 months and they are still only like 1/4 of an inch long and their gills are like falling out. They are like red strings coming out of the gill slots. What could explain this?

Your tank is way to small to be raising fry in. You need about a 30g for "several" this could explaine thier small size (stunting) and why they are having problums now.

Gills falling out! That sounds really nasty, and I suppose it could happen, but more likely it will be swelling caused by either a fungal , bacterial (possibly as a side effect or ammonia burn from being in a 2 gal)infection or even parasite infestation of the gills. Some parasites will trail from the gills, and they look so close to gill tissue in appearance that they could be mistaken for the gills themselves. If you can post a decent macro shot of the fish, we might be able to ID the problem for you.
